Volatility-Based Neutral Strategies
Trading how much price moves, not which way.
The carry book earns when markets are calm and funding is steady. A complementary set of positions is built to earn when they are not: when realized movement diverges from what options and futures markets have priced in. Together, the two books are meant to smooth the return stream across regimes.
Implied versus realized
Options prices embed an expectation of how much the underlying will move: implied volatility. What actually happens is realized volatility. The two differ systematically: implied volatility tends to trade above realized most of the time, then well below it in the rare periods when markets gap. A position that sells implied and hedges the directional exposure earns the gap in calm markets; a position that buys it earns when markets break.
Delta hedging
Any option position carries directional exposure that changes as price moves. Neutralizing it requires trading the underlying, or a perpetual on it, continuously as the exposure shifts. The frequency and cost of that rebalancing are the strategy’s principal operating variable. Hedge too often and fees eat the edge; too rarely and the position becomes a directional bet.
Where it sits in the book
Volatility positions are held in a defined share of the neutral mandate and sized so that a mis-estimate of realized volatility does not dominate the book. Their purpose is diversification of return source, not amplification. Long-volatility positions in particular act as insurance for the carry book, which is short volatility in effect if not in form.
Practice
How Wesvel approaches it
- 01Directional exposure is hedged on a rule that balances rebalancing cost against tolerance for drift.
- 02Position size is set from the loss under a specified volatility shock, not from the premium collected.
- 03Options exposure is held on venues with a functioning insurance fund and transparent liquidation rules; long and short exposures are not netted across venues.
- 04The volatility book is reviewed alongside the carry book so that their combined regime exposure is what is intended.
